Following their earnings announcements on July 30, both Roblox and Reddit witnessed substantial declines in their stock values. Roblox's shares fell by nearly 60% year-to-date, with an additional drop exceeding 20% after the report, while Reddit's stock also plunged by over 20% on the news.

User Growth Challenges: A Common Thread

Both companies faced hurdles in expanding their user bases. Roblox's daily active users (DAUs) grew by a modest 10% to 123 million, falling short of analyst expectations. Reddit, although surpassing analyst estimates for daily active unique users (DAUq) globally with an 18% increase to 130.3 million, saw its U.S. DAUq rise by only 6% to 53.2 million.

Factors Impeding User Acquisition and Engagement

Roblox attributed its user growth issues to the implementation of new safety protocols, including age verification, which negatively impacted user engagement. Reddit, on the other hand, experienced disruptions in Google search referrals. In response, Reddit is reevaluating its $60 million annual agreement with Alphabet, which allows Google to utilize Reddit's data for AI model training. A successful renegotiation that drives more traffic to its platform could serve as a significant growth stimulant.

Roblox's Business Model Under Scrutiny

Roblox faces a more precarious business situation. Its user demographic leans heavily towards a younger audience, and legal pressures have compelled the company to adopt stringent safety measures, further affecting its growth trajectory. The platform's gross margin hovers around 30% due to substantial infrastructure, server, trust and safety expenditures, and developer payouts. Moreover, considerable stock-based compensation expenses contribute to its financial strain. Bookings, a key indicator of its current business health, increased by only 8% last quarter and are projected to decline by 14% to 18% in the upcoming quarter, despite its re-entry into the Russian market. Consequently, Roblox's path to sustained profitability remains unclear without significant cost reductions, possibly through AI integration, which is currently a speculative prospect.

Reddit's Resilient Performance and Future Prospects

In contrast, Reddit's overall business health appears robust despite user and search-related challenges. Its revenue surged by 61% last quarter to $804.9 million, with earnings per share (EPS) nearly tripling to $1.25. Both U.S. and international revenue streams demonstrated strong growth, with U.S. revenue up 56% to $638.1 million and international revenue soaring by 84% to $166.8 million. Ad revenue climbed 64% year-over-year, and average revenue per user (ARPU) increased by 36%, including a 51% rise in the U.S. Data licensing and other revenue streams also saw a 24% increase. Furthermore, the company's gross margins improved to 91.3%. Unlike Roblox, Reddit anticipates continued revenue growth of 47% to 49% in the next quarter and is actively managing stock-based compensation expenses. The company is leveraging AI to enhance ad targeting and conversion, driving further growth. Coupled with potential favorable data licensing agreements, Reddit is positioned as an attractive investment, especially with its stock currently trading at a forward P/E of just 15 times 2027 analyst estimate
