Reinsurance Market Navigates Capital Influx and Rate Softening

In a recent assessment, financial experts from Citizens JMP Securities highlighted a growing imbalance in the reinsurance sector: the supply of capital is now outstripping demand. This surplus capital, originating from both traditional reinsurers' robust retained earnings and the increased deployable capacity from the Insurance-Linked Securities (ILS) market, is exerting downward pressure on property catastrophe rates.

This trend is particularly evident in the property catastrophe and retrocession segments, which are highly attractive to capital markets. Historically, these areas have borne the brunt of any market softening. The analysts noted that while catastrophe bond risk capital has expanded considerably, the overall ILS capital growth has been more moderate. Nevertheless, the combined effect of traditional reinsurers generating excess capital and the ILS market freeing up trapped collateral means more funds are available for deployment, intensifying competition and driving rates down.

Discussions at the recent Monte Carlo Rendez-vous event indicated a consensus among industry observers that property catastrophe rates could decline by approximately 10% at upcoming renewals. Should the wind season remain uneventful, this decline could accelerate to 15-20%, with retrocession experiencing even higher reductions. This outlook is widely shared among equity analysts covering the reinsurance sector, who anticipate the fastest rate softening since the previous hard market if loss activity stays below budgetary expectations.

However, some major reinsurers have expressed a more conservative view, suggesting that the projected rate declines might be overstated and that the actual softening will be more gradual. Even with higher-end projections, Citizens JMP Securities analysts maintain that these double-digit rate reductions are not alarming for the reinsurance industry. They explain that current absolute pricing levels for property catastrophe remain robust, supporting returns that are above target. This continued profitability explains why capital continues to flow into this segment at a faster pace than demand growth.

The analysts also observed a greater willingness among reinsurers to offer aggregate protection, albeit with more stringent terms. While reinsurers are keen to maintain discipline on terms and conditions, some brokers suggest that selective aggregate-like covers are being considered, particularly for key client relationships and higher return period products. This flexibility, driven by limited demand growth and reinsurers' search for expansion opportunities, indicates an evolving market landscape. Experts advise against using the term 'aggregate' directly, suggesting alternative phrasing to facilitate such covers.

It's important to contextualize these rate adjustments. According to Guy Carpenter's global index, property catastrophe reinsurance rates are still approximately 57% above their soft market lows following the mid-year renewal season. Similarly, the US index shows rates are a significant 93% higher than their 2017 soft market trough. These figures underscore the high starting point from which current rates are moderating, implying that even substantial declines do not necessarily signify a return to historically low levels, especially considering changes in terms and attachments since 2017. Maintaining market discipline in pricing and capital deployment is crucial to prevent a slide back to previous challenging conditions, which severely impacted capital and investor confidence.
